This is just <em>one<\/em> way to approach taking a position. One way that it might work for certain traders.<\/p>\n<p>Hopefully, it will be informative, covering all of the bases. Ultimately, you can take what you learn here and adapt it to your own trading approach. After all, successful trading is about finding an approach that <em>comes from<\/em> or <em>resonates with<\/em> you; and one that matches your knowledge, capabilities, and capital resources as well.<\/p>\n<h2><strong>Futures Trading Position: January, Dow Jones Futures (YM)<\/strong><\/h2>\n<h2>Part 1: Trade Origination and Thought Process<\/h2>\n<h4><strong>CHECK THE FORMATION<\/strong><\/h4>\n<p>On January 26,\u00a0 you see a potential <strong>double top<\/strong> forming with a slight divergence in the <strong>relative strength index (RSI)<\/strong>.<\/p>\n<p><a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Trade-Origination-and-Thought-Process.png\"><img decoding=\"async\" class=\"aligncenter size-full wp-image-8805\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Trade-Origination-and-Thought-Process.png\" alt=\"Trade Origination and Thought Process\" width=\"624\" height=\"369\" \/><\/a><\/p>\n<p>Should you take the trade based on these fundamental signals alone? Perhaps, but you don\u2019t like to rely on technicals only. So, you do a bit more research. Before we get into that, let\u2019s look at the last two bars, yesterday and today.<\/p>\n<p><a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Futures-Trading-Position-Bars.png\"><img decoding=\"async\" class=\"aligncenter size-full wp-image-8806\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Futures-Trading-Position-Bars.png\" alt=\"Futures Trading Position Bars\" width=\"363\" height=\"337\" \/><\/a><\/p>\n<p>The first arrow shows a candle with strong<strong> rejection toward the upside and buying pressure <\/strong>followed by a<strong> doji <\/strong>signaling potential indecisiveness or hesitation.<\/p>\n<p>Might there be enough momentum to break through resistance? Possibly. But considering that the short-term volatility is news-driven, let\u2019s take a look at the bigger picture. Let\u2019s start with the technicals.<\/p>\n<h4><strong>CHECK OVERALL MARKET SENTIMENT<\/strong><\/h4>\n<p>Here\u2019s what you might use to \u201ctechnically\u201d gauge the overall market:<\/p>\n<ol>\n<li><strong>Regional Banks (KRE):<\/strong> shows sentiment regarding <em>local banks<\/em>, the lifeblood of the local economy.<\/li>\n<li><strong>Semiconductors (SMH): <\/strong>the chipmaker industry is an important leading indicator by virtue of the fact that its production schedule is <em>at least a year ahead.<\/em> If semiconductors ramp up production, it\u2019s because the industry is expecting a bullish year in sales; the opposite reflects bearish sentiment.<\/li>\n<li><strong>Dow Jones Transportation Index (IYT):<\/strong> represents the transportation of goods across the country. If the business is going well, you\u2019ll see this industry revving up its engines.<\/li>\n<li><strong>Biotech (IBB): <\/strong>represents high-risk speculation. There is no high-risk speculation when investors are pessimistic.<\/li>\n<li><strong>Retail (XRT): represents discretionary spending, which tends to pick up when investors feel they have extra money to spend.<\/strong><\/li>\n<\/ol>\n<p><a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/OVERALL-MARKET-SENTIMENT.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-8807\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/OVERALL-MARKET-SENTIMENT.png\" alt=\"OVERALL MARKET SENTIMENT\" width=\"624\" height=\"388\" \/><\/a><\/p>\n<p>Why is it that Retail (XRT) is rising while semiconductors (SMH), transportation (IYT), regional banks (KRE), and everything else is sinking?<\/p>\n<p>Does this indicate the possibility that investors are getting ahead of themselves&#8211;as in <strong>\u201cirrational exuberance\u201d<\/strong>? This is a strong indicator, but it isn\u2019t enough.<\/p>\n<h4><strong>CHECK OVERALL NEWS SENTIMENT<\/strong><\/h4>\n<ul>\n<li>The International Monetary Fund is <a href=\"https:\/\/blogs.imf.org\/2021\/01\/27\/financial-perils-in-check-for-now-eyes-turn-to-risk-of-market-correction\/\">warning of a severe market correction<\/a>, encouraging governments to continue fiscal spending.<\/li>\n<li>Bank of America warns of a <a href=\"https:\/\/www.bloombergquint.com\/markets\/bofa-warns-u-s-policy-is-fueling-a-bubble-in-wall-street-prices\">massive bubble<\/a>.<\/li>\n<li>Jeremy Grantham calls a<a href=\"https:\/\/www.marketwatch.com\/story\/stock-market-legend-sees-few-weeks-of-putting-your-last-desperate-chips-into-the-gamethen-pop-11611347617\"> bubble<\/a>, but he\u2019s a <em>perma-bear<\/em>, so we can\u2019t trust him 100%.<\/li>\n<li>Bloomberg article talks about how<a href=\"https:\/\/ca.finance.yahoo.com\/news\/bubble-fears-everywhere-investors-keep-131515970.html\"> investors are buying despite massive bubble<\/a>.<\/li>\n<li>One of the blogs some traders follow&#8211;Northman Trader&#8211;is calling a <a href=\"https:\/\/northmantrader.com\/2021\/01\/26\/final-fantasy-2\/\">massive bubble<\/a>.<\/li>\n<\/ul>\n<h4><strong>CHECK FOR DIVERGENCES BETWEEN WALL STREET AND MAIN STREET<\/strong><\/h4>\n<p>The market has been rallying, yet you suspect that the financial economy may be getting ahead of the \u201creal\u201d economy.<\/p>\n<p>Think: production drives the economy; credit or financing doesn\u2019t drive production. To date, Main Street is hurting due to the pandemic, yet Wall Street is rallying. What\u2019s wrong with this picture?<\/p>\n<p>Here\u2019s another analogy for those who are getting it yet: <strong>if your credit card spending goes beyond your income, then you\u2019re not financially healthy. <\/strong><\/p>\n<p>So what is going on with Main Street?<\/p>\n<ul>\n<li><a href=\"https:\/\/www.reuters.com\/article\/us-usa-biden-dalio-idUSKBN29T0OE\">Ray Dalio <\/a>seems pretty bearish.<\/li>\n<li><a href=\"https:\/\/www.cnbc.com\/2021\/01\/25\/nearly-20percent-of-renters-in-america-are-behind-on-their-payments.html\">20% of all American renters<\/a> are behind by an average of four months in their rent.<\/li>\n<li><a href=\"https:\/\/www.washingtonpost.com\/business\/2021\/01\/24\/pandemic-shipping-economy\/\">Supply chains are still getting crushed<\/a>, meaning consumer goods may end up skyrocketing&#8211;bearish for regular people like you and me.<\/li>\n<li>Big news broke that the ECB is doubling up efforts to scrutinize credit risks due to the pandemic. Thinking about our own situation, <a href=\"https:\/\/finance.yahoo.com\/news\/ecb-steps-scrutiny-bank-risk-132021283.html\">how stretched are our corporations<\/a> considering the effects of the pandemic?<\/li>\n<li>The Federal Reserve is buying up <a href=\"https:\/\/finance.yahoo.com\/news\/fed-buying-helps-lift-fannie-191838771.html\">Fannie Mae bonds<\/a>&#8211;$700 Billion worth&#8211;to keep mortgage rates low (now negative) as many people elect not to buy news homes despite our \u201ceconomic recovery.\u201d<\/li>\n<li>The <a href=\"https:\/\/www.wsj.com\/articles\/china-overtakes-u-s-as-worlds-leading-destination-for-foreign-direct-investment-11611511200\">dollar is losing ground<\/a> against other international currencies, like the Chinese yuan.<\/li>\n<\/ul>\n<h4><strong>IS THE ECONOMIC PICTURE REALLY THAT BAD?<\/strong><\/h4>\n<p>You understand that 20% of all dollars in existence were created in 2020. You check the M1 money supply in addition to doing further research to check that claim about 20% of all dollars. It\u2019s accurate.<\/p>\n<p><a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/M1-money-supply.-1.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-8809\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/M1-money-supply.-1.png\" alt=\"M1 money supply.\" width=\"624\" height=\"211\" \/><\/a><\/p>\n<p>This does not look good. Let\u2019s see how the dollar is faring in all of this.<\/p>\n<p><a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Dollar.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-8810\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Dollar.png\" alt=\"\" width=\"624\" height=\"389\" \/><\/a><\/p>\n<p>No kidding. Investors are truly dumping the dollar. But of course, it\u2019s because the Fed is taking a 2% \u201caveraging\u201d strategy, holding rates near zero possibly until 2023&#8211;a \u201cpro-inflationary\u201d position, making bond yields and savings rates undesirable. US saves are putting money in the markets; international investors are simply going elsewhere.<\/p>\n<p>So, with the Dow and other indices rising, what does the unemployment (Main Street) picture look like?<\/p>\n<p><a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Unemployment.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-8811\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Unemployment.png\" alt=\"\" width=\"624\" height=\"188\" \/><\/a><\/p>\n<p>As of December, 10.7 million people remain unemployed. This was caused by the Great Lockdown. But is it over? Not quite. We have several new COVID strains.<\/p>\n<p>What\u2019s the likelihood that more lockdowns may lie ahead due to the new strains of COVID-19? So, you check <a href=\"https:\/\/covid19.healthdata.org\/united-states-of-america?view=total-deaths&amp;tab=trend\">this site<\/a>.<\/p>\n<p><a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/COVID-19.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-8812\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/COVID-19.png\" alt=\"\" width=\"624\" height=\"235\" \/><\/a><\/p>\n<p>With all of this uncertainty, where is the economic recovery taking place? Perhaps you don\u2019t see it happening any time soon. Might this double top lead to another correction or a bear market? It\u2019s impossible to predict. But based on the odds derived from your research and bias, you decide it\u2019s time to go short, and this double top formation provides the perfect opportunity.<\/p>\n<h4><strong>MAKE A DECISION<\/strong><\/h4>\n<p>On a larger scale, it looks like there may also be a <strong>Rounding Top<\/strong> which includes our shorter-term <strong>Double Top<\/strong>.<\/p>\n<p>Let\u2019s say that again: short-term we see the double bottom; longer-term, a potential rounding top.<\/p>\n<p>Many <strong>bear markets <\/strong>are preceded by a Rounding Top. <em>We\u2019re not there yet, but you can see one forming in the next few weeks. <\/em><\/p>\n<p><strong> <a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Rounding-Top.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-8813\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Rounding-Top.png\" alt=\"\" width=\"624\" height=\"387\" \/><\/a><\/strong><\/p>\n<p><strong>The next few days might see a short term incremental drop, <u>so you have decided to swing trade it<\/u>.<\/strong><\/p>\n<h2>Part 2: Setting Up the Trade<\/h2>\n<p>Now, how do you set up a trading position? Let\u2019s go back to the initial double top formation.<\/p>\n<p><a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/double-top-formation.-1.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-8815\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/double-top-formation.-1.png\" alt=\"\" width=\"624\" height=\"389\" \/><\/a><\/p>\n<p>Top of the formation: [1] is the first top, and [2], the second top.<\/p>\n<p>Bottom of the formation: [3] is support.<\/p>\n<p>Let\u2019s recall&#8211;how do we trade a double top?<\/p>\n<ol>\n<li>Calculate the distance between the top and bottom of the entire formation.<\/li>\n<li>Calculate 70% &#8211; 100% of that distance. I\u2019ll choose 90%.<\/li>\n<li>Subtract the result from the price level at the bottom of the formation<\/li>\n<\/ol>\n<p><a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Picture12.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-8816\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Picture12.png\" alt=\"\" width=\"624\" height=\"389\" \/><\/a><\/p>\n<p><strong>What\u2019s the Margin of Error for this Trade?<\/strong><\/p>\n<p>Using your resources for calculating success and failure stats (every trader should have such a resource), the breakeven failure rate is 25%; the average decline is around 15%; the pullback rate is 64%, and the percentage of reaching a price target is at 64%.<\/p>\n<p>These are the historical odds that you\u2019re dealing with. Even though history doesn\u2019t always repeat itself, these odds seem favorable enough to trade.<\/p>\n<h4><strong>TRADING OBJECTIVE<\/strong><\/h4>\n<p>Your trading objectives are:<\/p>\n<ol>\n<li>To seek short-term profit from the potential swing down; and<\/li>\n<li>If successful to hold one position to take advantage of a larger move down.<\/li>\n<\/ol>\n<p><strong>Short-Term\u00a0 Entry and Exit Points:<\/strong><\/p>\n<ul>\n<li>Entry: Place a sell stop order at 30455 two points below the bottom of the formation) for <em>one contract<\/em><\/li>\n<li>Stop Loss: place a buy stop order at 31190 (two points above the top of the formation)<\/li>\n<li>Take Profit: Place a buy limit order at 29799<\/li>\n<\/ul>\n<p><strong>The result is +656 points:<\/strong><\/p>\n<p><a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Picture13.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-8817\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Picture13.png\" alt=\"\" width=\"624\" height=\"389\" \/><\/a><\/p>\n<p><strong>Long-Term\u00a0 Entry and Exit Points:<\/strong><\/p>\n<ul>\n<li>Entry: Place a sell stop order at 30455 two points below the bottom of the formation) for <em>one contract<\/em><\/li>\n<li>Stop Loss: place a buy stop order at 31190 (two points above the top of the formation)<\/li>\n<li>Take Profit: Manage the stops and move the targets as follows.<\/li>\n<\/ul>\n<p>Here\u2019s where you need to manage the trade, and here\u2019s what you have decided to do.<\/p>\n<p>There is a substantial risk of loss in futures trading. Trade at your own risk.<\/p>\n<h2>Part 3: Managing the Trade<\/h2>\n<p>Let\u2019s suppose you\u2019re bearish and expect the market to decline to even greater depths. That\u2019s your fundamental bias. However, you want to keep your trading window closer to the near term. <em>As a side note, if you want to take a much longer-term short trade, you can always buy an option put to minimize your risk to the cost of the premium rather than going short the market with an outright position.<\/em><\/p>\n<p>So given your short-term time frame, you decide to look at the technicals, specifically Fibonacci retracements to see where market support levels may converge with either the 38.2% or 50% retracement.<\/p>\n<p><a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Managing-the-Trade.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-8818\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Managing-the-Trade.png\" alt=\"\" width=\"624\" height=\"356\" \/><\/a><\/p>\n<p>The higher target seems more easily attainable. But given that the YM rallied strongly today, <strong>how might you manage your risk<\/strong> should your near-term bias end up wrong?<\/p>\n<p>One practical way to do it would be to trail a stop right a few ticks above successive down sessions.<\/p>\n<p><a href=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Picture15.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-8819\" src=\"https:\/\/optimusfutures.com\/tradeblog\/wp-content\/uploads\/2021\/02\/Picture15.png\" alt=\"\" width=\"624\" height=\"359\" \/><\/a><\/p>\n<p>It takes a great deal of effort to push prices back above the high of a declining session or below the low of an advancing session. Both would constitute a breakout signaling potential reversal. So trailing stops at the opposite end of your direction can be a practical way to deploy a trailing stop strategy. It\u2019s not a surefire way that guarantees success, but it\u2019s probably the smartest way to do so if you need to trail your futures position. There are other ways to set up a <a href=\"https:\/\/www.google.com\/url?q=https:\/\/optimusfutures.com\/blog\/stop-loss-orders-in-futures-trading\/%2520&amp;sa=D&amp;ust=1612210015722000&amp;usg=AOvVaw1yZorSXTB2SrUH5qXUE415\">stop-loss strategy.<\/a> This strategy is just one of them. Most importantly, do what matches your own trading approach or risk preferences.<\/p>\n<p>With regard to the stop-loss strategy above, it answers the question \u201cWhat price levels need to be broken to move the stop?\u201d The price level that\u2019s broken is a breakout in the opposite direction. Now, should that reversal fail, you can always re-enter your original position.<\/p>\n<p>Stop-loss Disclaimer: The placement of contingent orders by you or broker, or trading advisor, such as a \u201cstop-loss\u201d or \u201cstop-limit\u201d order, will not necessarily limit your losses to the intended amounts, since market conditions may make it impossible to execute such orders.<\/p>\n<h2>Part 4: Trading Exits<\/h2>\n<p>The answer to any trade exit should be this: the context was set up for a profit or loss, and the trade resulted in either one. If you\u2019re a day trader, there are even <a href=\"https:\/\/www.google.com\/url?q=https:\/\/optimusfutures.com\/blog\/day-traders-guide-mastering-trade-exits\/%2520&amp;sa=D&amp;ust=1612210158992000&amp;usg=AOvVaw195n5XnFP7hvPGOYqXwtJr\">more specific trading exit approaches to consider<\/a>, depending on the shortness of your timeframe.<\/p>\n<p>As you can see, the last candle in the futures position above is still active. That\u2019s where the market is today, at the time of writing. It\u2019s either going to fail or succeed. But it doesn\u2019t matter, as the odds of the trade are reasonable and justifiable.<\/p>\n<p>If this were a real trading scenario, maybe you wouldn\u2019t have risked more than, say, 2% of your capital on this one trade. Risk management is an important part of your trading strategy. It\u2019s just <a href=\"https:\/\/optimusfutures.com\/blog\/day-trading-futures-benefits\">one of 14 skills and attributes<\/a> that we touch upon in another piece that we recommend you read. For now, I&#8217;ll assume that you have one, as it extends beyond the scope of this article.<\/p>\n<h2>The Art of Taking a Trading Position Depends On Your Trading Personality<\/h2>\n<p>Everything mentioned above is just one way to approach the markets. Should everyone follow it? Probably not, as different traders may not agree with the entire methodology. Not everyone will agree with the technical approach or large-scale fundamental approach either. Some traders believe that technicals are more important than fundamentals, while some fundamentalists may believe that technicals are too unreliable. To each his or her own.<\/p>\n<p>Most importantly, the chief aim of this article is to walk you through a potential trading process.
